SMSF - In-house Asset Rule and Limitations upon the business real property exception

In order for the business real property exception to apply, the property held by the self-managed superannuation fund (SMSF) must be used in a business or businesses of related parties (including members).

At first glance it would appear that this is a most unusual and surprising rule. It is a rule that in effect allows the funds of an SMSF to be exploited by its members before a condition of release is satisfied.

However, it is vital to keep in mind that the following restrictions, amongst others, make the usage of the business real property exception much less desirable:

  • the in-house asset rule and the business real property exception both apparently constitute limited exceptions to the sole purpose test – however, presumably the SMSF as a whole should still retain the sole purpose of providing member benefits after retirement or death; and
  • the investment rules require that even if an investment by the SMSF satisfies the in-house asset rules and business real property exceptions, it must still accord with a properly formulated investment strategy involving a sufficiently diversified portfolio.

The practical upshot of these points is that an SMSF should not simply be used as a source of business real property. It is still vital that the business real property accords with the rules applicable to other SMSF assets.

Note, too, that no official guidance from the ATO exists as to how the sole purpose test or investment rules actually interact with the business real property exception. This is another reason to be cautious.
